Revenue growth is not the same as owner earnings

Avnet's cash flow moves inversely with parts of the cycle: growth builds inventory and receivables; contraction releases them. The five-year record is the strongest reason not to treat the latest sales acceleration as a premium compounder.

Concentrated five-year holder findings — read first

Holder-specific recommendation: TRIM / DE-RISK, NOT FULL EXIT

The security-level conclusion remains HOLD / MARKET PERFORM, but that is not the correct portfolio action for an investor with a large, five-year position. Position concentration changes the decision. At the $87.76 reference price, the probability-weighted 12-month total return is only about 2.2%, while the bear-case security loss is approximately 34%. A concentrated holder is therefore accepting substantial single-name and earnings-event risk for little modelled expected return.

Recommended course, subject to the holder’s actual portfolio weight, tax basis, account type, liquidity needs and restrictions:

  1. Retain a core position, but reduce excess concentration. The operating recovery is genuine and the bull case remains meaningful; a full liquidation would unnecessarily surrender that optionality.
  2. Begin the risk reduction before the 5 August 2026 earnings event rather than making the entire position contingent on one print. A reasonable implementation is to sell a first tranche representing roughly 20–25% of the AVT position, then reassess the remaining exposure after management gives fiscal 2027 guidance. This is a risk-management template, not an individualized instruction.
  3. Use a portfolio-weight ceiling. For a diversified public-equity portfolio, an AVT position above roughly 15% of investable assets should ordinarily be reduced toward 8–12%; a 10–15% position merits at least partial trimming; below roughly 8%, holding through the event is more defensible. These are concentration guardrails, not universal suitability thresholds.
  4. Do not let a five-year holding period or a large unrealized gain substitute for a forward-looking thesis. The relevant question is whether AVT is the best use of each dollar today—not whether the original purchase was successful.
  5. Separate the security decision from the tax implementation. A long holding period normally means gains are long-term under U.S. federal rules, but the actual tax cost depends on jurisdiction, basis by lot, account type and the investor’s circumstances. Why the holder action is more defensive than the stock rating

A five-year holder has already captured a large part of the re-rating. For context only—not as an estimate of the investor’s actual return—the five-year adjusted market-price reference rose from approximately $36.47 on 30 July 2021 to $87.76, a gain of about 141% before matching the investor’s exact purchase dates, lots and tax basis. The remaining position now faces a different payoff:

  • Bear case: approximately -34% security return.
  • Base case: approximately +5% including dividend.
  • Bull case: approximately +49%.
  • Probability-weighted case: approximately +2.2%.

If AVT represents 20% of the portfolio, those outcomes translate approximately into:

  • Bear: -6.8% impact on total portfolio value.
  • Base: +1.1% impact.
  • Bull: +9.8% impact.
  • Probability-weighted: +0.45% impact.

At a 30% portfolio weight, the estimated bear-case impact rises to approximately -10.2%, while the probability-weighted contribution is only about +0.67%. Correlations and second-order effects could make realized portfolio outcomes worse during a technology or semiconductor drawdown.

Staged implementation framework

Before 5 August:

  • verify exact AVT weight across every account;
  • obtain unrealized gain/loss by tax lot;
  • identify any employer, insider, blackout, estate or charitable constraints;
  • trim a first tranche if the holding exceeds the selected concentration ceiling;
  • avoid replacing concentration with short-dated speculative options.

After earnings:

  • Upgrade/retain more only if fiscal 2027 guidance supports at least $7.50–8.00 adjusted EPS, operating-margin progression of at least 3.6%, positive cash conversion and falling leverage;
  • complete the reduction if guidance falls below approximately $6.50, cash absorption persists, gross margin deteriorates materially, or leverage remains above approximately 3.5x;
  • do not automatically repurchase merely because the shares fall—the operating evidence must remain intact.

Tax-aware implementation options to discuss with a qualified adviser

  • sell highest-basis lots first where permitted;
  • stage sales across tax years if that materially changes the marginal rate;
  • harvest unrelated losses to offset realized gains where appropriate;
  • donate appreciated shares directly to charity or a donor-advised fund when charitable intent already exists;
  • trim more readily inside tax-deferred or tax-exempt accounts, where capital-gains friction may be absent;

The company is entering a genuine electronic-components upcycle. Fiscal Q3 2026 sales rose 34% year over year to $7.12 billion; every EC region and Farnell grew sequentially and year over year; adjusted operating margin expanded sequentially to 3.1%; and management guided fiscal Q4 sales to $7.3–7.6 billion and adjusted EPS to $1.70–1.80. These are strong operating facts, not merely an AI narrative. [S2][S3]

The stock, however, already discounts much of the near-term recovery. At $87.76 it trades at approximately 17.1x the thin fiscal 2026 consensus of $5.12 and 12.0x fiscal 2027 consensus of $7.30, after an approximately 84% calendar-2026 gain through the reference price. The 52-week range is $44.25–95.26. [S7][S9][S14]

The central investment issue is not whether revenue will recover. It is whether higher sales translate into durable margin, cash, and return on capital. Avnet’s five fiscal years from 2021 through 2025 produced approximately $2.40 billion of cumulative net income but only $572 million of cumulative operating cash flow and negative $95 million of cumulative free cash flow after capital expenditure. Net operating working capital increased from approximately $4.41 billion to $6.08 billion over that period. [S1][S6]

Investment conclusion: Avnet is a credible cyclical recovery and indirect AI-infrastructure beneficiary, but it is not an AI-quality compounder. At the present valuation, cash-conversion and leverage risks offset the earnings-recovery upside.

Investment thesis in one page

Why the shares can still work

  1. The upcycle has broadened. Q3 growth occurred across the Americas, EMEA, Asia and Farnell rather than in one isolated geography. Asia was strongest, but the Western regions also accelerated. [S2]
  2. Operating leverage is returning. Q3 adjusted operating income grew 28.5% sequentially on 12.7% sequential sales growth; adjusted operating margin improved 38 basis points to 3.1%. EC and Farnell margins expanded sequentially. [S2]
  3. AI infrastructure has become material. Management’s direct AI/data-centre exposure was reported by Zacks/Nasdaq as having increased from roughly 5–7% to 10–15%, predominantly in Asia and Taiwan. Demand extends beyond processors to memory, power management, cooling, connectors, capacitors, resistors and sensors. This is secondary-source evidence attributed to management, not a separately disclosed audited segment. [S12]
  4. Supplier breadth and design-chain services are useful competitive assets. Avnet combines franchised inventory, design support, bill-of-material development, programming, logistics, embedded systems, custom servers and lifecycle services. This can create switching friction and design-in persistence. [S1]
  5. Capital returns have reduced the share base. Diluted weighted-average shares declined from about 100.2 million in fiscal 2021 to 87.4 million in fiscal 2025 and 82.9 million in fiscal Q3 2026. The dividend has risen to $0.35 quarterly. [S2][S6][S10]
  6. Cash flow can rebound sharply when working capital stops expanding. Fiscal 2024 and 2025 operating cash flow was approximately $690 million and $725 million, respectively, as the downcycle released cash. [S1][S6]

Why the current price is not compelling

  1. AI growth is lower-quality revenue than the headline suggests. Q3 gross margin was approximately 10.4%, 70 basis points below the year-earlier quarter. The growth mix leaned toward Asia and high-priced memory, which produces large sales dollars but lower gross-margin percentage. [S2][S12]
  2. Free cash flow is already reversing as growth resumes. Operating cash flow for the first nine months of fiscal 2026 was only $9.8 million; Q3 alone used $54 million to support approximately $800 million of sequential sales growth. LTM free cash flow through March 2026 was approximately $33 million by the model. [S2]
  3. Leverage is meaningful for a low-margin cyclical distributor. March 2026 debt was $2.94 billion against $202 million of cash. Estimated net debt/LTM adjusted EBITDA was approximately 3.6x and adjusted operating-income interest coverage approximately 2.8x. The credit facility’s maximum leverage ratio was temporarily raised through September 2026, and share repurchases above $100 million were restricted under that amendment. [S3]
  4. The stock has outrun the easy estimate revisions. At 12.0x fiscal 2027 consensus EPS, Avnet is no longer obviously cheap relative to Arrow at roughly 10.7x its fiscal 2027 consensus. Consensus coverage is thin—three Avnet estimates for fiscal 2026 and 2027 and one for fiscal 2028. [S8][S9]
  5. Convertible dilution is now economically relevant. The $650 million 1.75% notes due 2030 have an initial conversion price of about $70.27. Avnet must settle principal in cash but may settle conversion value above principal with stock. At $87.76, the model estimates approximately 1.84 million excess dilutive shares before other effects.   6. Event risk is immediate. Fiscal Q4/full-year results are scheduled for 5 August 2026. The share price is close to the 52-week high after a very large year-to-date move, leaving a higher bar for guidance. [S7]

Company and economic model

Avnet is a global electronic-component distributor and technology-solutions provider founded in 1921. It serves customers in more than 140 countries, from startups to OEMs, EMS providers and original-design manufacturers. Approximately 77% of fiscal 2025 sales were outside the United States. [S1]

Electronic Components

Electronic Components, or EC, is the core operation and serves high- and medium-volume customers. It distributes semiconductors, interconnect/passive/electromechanical products and embedded or integrated components. It also provides design, programming, supply-chain, logistics, assembly and post-sales services.

Fiscal 2025 EC product mix was approximately:

  • 82% semiconductors;
  • 16% interconnect, passive and electromechanical products;
  • 2% computers.

The end markets include industrial, automotive, aerospace and defence, healthcare, telecommunications and data-centre/custom-server applications. [S1]

Farnell

Farnell primarily serves lower-volume engineers and entrepreneurs through e-commerce. It supplies components, kits, tools, industrial automation products, test and measurement equipment and single-board computers. Its lower-volume, rapid-availability model supports structurally higher margins than EC, but Farnell is only about 6% of Q3 2026 sales. [S1][S2]

Moat assessment: narrow at best

Avnet has scale, supplier breadth, a global distribution network, franchised inventory protections and design-chain capabilities. These produce customer convenience and some switching costs.

The moat is constrained because:

  • supplier agreements are generally cancellable on 30–180 days’ notice;
  • one supplier represented roughly 10% of fiscal 2025 billings;
  • most customer sales occur through individual purchase orders rather than long-term contracts;
  • competitors include Arrow, Future Electronics, World Peace Group, WT Microelectronics, Mouser, Digi-Key and RS Components;
  • suppliers can sell directly;
  • price and availability remain decisive.

This is a scale-and-execution business, not a proprietary-technology monopoly. [S1]

Technology and AI analysis

What Avnet actually captures from AI

Avnet does not own foundational models, accelerators or hyperscale infrastructure. It monetizes the component and supply-chain content surrounding those systems:

  • memory and semiconductors;
  • power management;
  • connectors and interconnects;
  • capacitors, resistors and sensors;
  • cooling and embedded-control components;
  • custom-built servers and integrated hardware;
  • design and lifecycle support.

The best evidence presently available indicates direct AI/data-centre exposure of approximately 10–15%, up from 5–7%, with most of it linked to Asia—especially Taiwan. Because that figure is reported by a secondary source attributing management commentary rather than disclosed in the 10-Q as a segment, it should be treated as an informed range, not an audited KPI. The key AI paradox

AI can lift both revenue and earnings while simultaneously depressing gross-margin percentage.

A distributor records the full selling value of expensive memory and semiconductors as revenue. When those products are sold to very large Asian customers, the gross-profit dollars may rise but the gross-margin percentage can fall. That is precisely the Q3 pattern: 34% sales growth, 25.7% gross-profit growth and a lower gross margin.

Therefore, the correct AI scorecard is not revenue growth alone. The committee should watch:

  1. gross-profit dollars;
  2. adjusted operating margin;
  3. return on working capital;
  4. operating cash flow after inventory and receivables;
  5. regional/customer mix;
  6. whether IP&E growth broadens beyond memory-driven revenue.

AI threat as well as opportunity

Avnet’s 10-K explicitly notes that AI could change customer consumption models and reduce the types or quantity of services customers require. More direct digital procurement, supplier-direct sales and automated component selection could compress distribution economics. Avnet’s defence is to embed itself in design, supply-chain management and physical fulfilment—services that are harder to disintermediate than catalogue access. [S1]

Commodity and semiconductor-cycle analysis

Avnet is not a conventional commodity producer. Its economic exposure is nevertheless commodity-like in four ways.

1. Semiconductor inventory cycle

Semiconductors represented approximately 78% of fiscal 2025 consolidated sales. Shortages generate price increases, long lead times and customer over-ordering. When supply normalizes, cancellations and inventory corrections follow. Avnet’s 2022–23 earnings peak and 2024–25 contraction illustrate this pattern. [S1]

2. Inventory-price risk

Franchised distribution agreements usually provide price protection and limited return rights, reducing obsolescence and price-erosion exposure. Those protections are not absolute and depend on supplier performance and contract continuity. [S1]

3. Embedded metals and energy

Copper, aluminium, precious metals, silicon, rare materials, electricity and freight affect suppliers’ component costs. Avnet’s direct sensitivity is usually mediated through supplier prices and customer pass-through rather than physical commodity positions. The risk appears when price increases cannot be passed through quickly or when falling ASPs devalue inventory.

4. Currency and geopolitics

Avnet transacts in the dollar, euro, pound, yen, yuan, Taiwan dollar and other currencies and uses natural and derivative hedges. With approximately 77% of sales outside the United States and the fastest AI-linked growth in Asia, Taiwan/China trade restrictions, tariffs, export controls and logistics are material tail risks. The earnings peak was not a cash-flow peak. Inventory and receivables expanded, forcing Avnet to borrow against the cycle. The later downcycle released cash while earnings declined. [S1][S6]

  • inventory: $5.46 billion;
  • accounts payable: $4.63 billion.

Avnet had a $1.5 billion revolver expiring in January 2030, exercised a $250 million accordion in April 2026, and expanded its receivables facility from $500 million to $700 million with a July 2028 termination date. These facilities support growth, but their expansion also confirms the capital intensity of the recovery. [S3][S5]

Convertible notes

The $650 million 1.75% convertible senior notes due 2030 reduced cash interest cost but introduced equity sensitivity:

  • initial conversion price: approximately $70.27;
  • conditional conversion/redemption trading threshold: approximately $91;
  • principal must be settled in cash;
  • value above principal may be settled in cash, shares or both.

At $87.76, the conversion option is economically in the money even though the pre-June-2030 contractual conversion conditions must also be met. [S3]

Capital-return judgement

Avnet has consistently repurchased shares and raised dividends. This has materially improved per-share economics. The concern is financing: during the current five-year analysis window, debt rose substantially while cumulative free cash flow was negative. Buybacks create value only when funded by durable excess cash and executed below intrinsic value. The committee should not award a premium multiple merely for a declining share count.

Management and governance

CEO Phil Gallagher and CFO Kenneth Jacobson are operating with compensation metrics that are directionally aligned to the right economic drivers.

For fiscal 2025, annual cash incentives used:

  • adjusted operating-income dollars: 40% of the financial component;
  • return on working capital: 40%;
  • relative market share: 20%.

Long-term performance shares used adjusted ROIC above WACC and relative total shareholder return. Fiscal 2025 performance-share tranches earned 0% of target, while annual cash incentives paid 72% of target. Executives are subject to ownership requirements and anti-hedging/anti-pledging rules. [S4]

This is better alignment than a revenue-only plan. It does not eliminate the strategic tension between growth, inventory, debt and buybacks.

Open-market insider activity is not a positive signal after the rally. The captured Nasdaq feed shows no open-market purchases and two sales totalling 35,920 shares over the latest three-month period; several earlier sales were paired with option exercises. This is not sufficient for a bearish thesis, but it does not support aggressive initiation. [S11]

Valuation and peer context

Current multiples

At $87.76:

  • fiscal 2026 consensus P/E: 17.1x;
  • fiscal 2027 consensus P/E: 12.0x;
  • dividend yield: approximately 1.6%;
  • EV/LTM adjusted EBITDA: approximately 13.1x;
  • price/book: approximately 1.45x.

Fiscal 2026 consensus EPS is $5.12; fiscal 2027 is $7.30. The latter implies approximately 43% growth and therefore already assumes substantial margin recovery. [S8]

Arrow comparison

The captured Nasdaq feed placed Arrow at $214, with fiscal 2026 consensus EPS of $19.15 and fiscal 2027 EPS of $19.91—roughly 11.2x and 10.7x, respectively. Arrow has broader customer diversification and stronger recent component-margin expansion. A current Zacks comparison also preferred Arrow, although it is a secondary opinion rather than primary evidence. [S9][S13]

Avnet deserves upside if its Western-region recovery and Farnell margin improvement close the profitability gap. It does not deserve a premium simply because AI-linked sales are growing faster.

Consensus caution

Nasdaq’s captured analyst endpoint showed only three estimates for fiscal 2026 and 2027. Its separate target-price endpoint showed a $72–96 range and $84 consensus based on two displayed recommendations, while another Nasdaq summary field displayed a $95 one-year target. The feeds conflict; neither target is robust enough to anchor an IC decision. [S7][S8][S9]

Scenario valuation

The model uses P/E rather than a one-period DCF because Avnet’s free cash flow is dominated by inventory, receivable and payable timing.

Bear case — 30% probability

Assumptions:

  • sales $27.0 billion;
  • adjusted operating margin 3.0%;
  • interest $250 million;
  • 23% tax rate;
  • 84 million diluted shares;
  • EPS approximately $5.13;
  • 11x P/E.

Target: $56.47. Total return including dividend: approximately -34%.

Triggers include AI/memory mix compressing gross profit, book-to-bill rolling over, Western recovery stalling, inventory rebuilding, or leverage remaining elevated.

Base case — 50% probability

Assumptions:

  • sales $29.0 billion;
  • adjusted operating margin 3.6%;
  • interest $245 million;
  • 23% tax rate;
  • 84.5 million diluted shares;
  • EPS approximately $7.28;
  • 12.5x P/E.

Target: $91.01. Total return including dividend: approximately +5%.

This is close to fiscal 2027 consensus and assumes continued recovery without a return to peak-cycle profitability.

Bull case — 20% probability

Assumptions:

  • sales $31.0 billion;
  • adjusted operating margin 4.1%;
  • interest $245 million;
  • 23% tax rate;
  • 85.5 million diluted shares;
  • EPS approximately $9.24;
  • 14x P/E.

Target: $129.36. Total return including dividend: approximately +49%.

This requires broad AI, networking and industrial strength, meaningful Western mix recovery, sustained fixed-cost leverage, and manageable working-capital demand.

Probability-weighted result

  • price value: $88.32;
  • total return including dividend: approximately 2.2%.

That expected return is inadequate for the cyclicality, leverage and imminent earnings risk.

Catalysts

  1. 5 August 2026 earnings and fiscal 2027 guidance. The most important near-term event.
  2. Q4 sales and adjusted EPS above the $7.3–7.6 billion and $1.70–1.80 guidance ranges.
  3. Fiscal 2027 adjusted operating margin guidance approaching or exceeding 3.6%.
  4. Evidence that AI/data-centre growth is expanding gross-profit dollars without further gross-margin deterioration.
  5. Book-to-bill above 1.0, rising backlog and lead times across multiple categories and regions.
  6. Farnell continuing margin recovery toward structurally higher levels.
  7. Inventory days remaining below 80 while sales grow.
  8. Positive operating cash flow and falling net leverage after the growth investment.
  9. Resumption of unconstrained buybacks after the temporary covenant amendment expires, but only if cash funded.

Upgrade to BUY only if most of these occur

  • fiscal 2027 adjusted EPS guidance or credible run-rate supports at least $7.50–8.00;
  • adjusted operating margin trajectory reaches at least 3.6% without gross margin collapsing;
  • inventory days remain below 80;
  • operating cash flow turns decisively positive;
  • net debt/adjusted EBITDA trends below 3.0x;
  • broad Western-region and Farnell improvement confirms that growth is not predominantly low-margin Asian memory.

Downgrade to REDUCE if any two occur

  • fiscal 2027 EPS outlook below approximately $6.50;
  • Q4 gross-margin decline is materially worse than mix alone explains;
  • inventory and receivables rise faster than sales with continued cash burn;
  • management guides to sustained net leverage above approximately 3.5x;
  • book-to-bill falls below parity or backlog weakens materially;
  • customer or supplier concentration worsens.

Final recommendation

Existing holder: Hold, but do not let the position become oversized ahead of earnings. Re-underwrite above $95.
New capital: Wait for the 5 August print or a pullback. The present price offers insufficient expected return.
Preferred entry: $65–72 if the earnings thesis remains intact; this would imply roughly 9–10x fiscal 2027 base earnings and restore an adequate margin of safety.
Three-to-five-year outlook: Moderately positive for revenue and normalized earnings, but only neutral for stock returns from the current price unless Avnet demonstrates that AI-driven growth can raise ROIC and free cash flow—not merely sales.

The variant view is straightforward: the market is correctly recognizing Avnet’s recovery but is at risk of confusing distributor revenue exposure to AI with ownership of AI economics. The deciding evidence will be operating margin, working-capital return and cash generation.
